The term sheet looks harmless: the note converts at 80% of the lowest daily VWAP over the ten trading days before conversion. The lender calls it "market-standard pricing protection." Your auditor will call it an embedded derivative, and your next 10-Q will carry a Level 3 liability remeasured through earnings quarterly. Here is why, and what it costs.
Why does a variable conversion price fail the accounting test?
Under ASC 815-15-25-1, an embedded conversion feature is bifurcated from the debt host if it isn't clearly and closely related to the host (an equity option in a debt host never is), the note isn't already carried at fair value through earnings, and the feature would be a derivative standing alone. The only escape hatch is the scope exception in ASC 815-10-15-74(a), which requires the feature to be indexed to your own stock under ASC 815-40 and classifiable in equity.
The indexation test's second step (ASC 815-40-15-7C) is where variable-rate conversion dies. An instrument is indexed to your stock only if it settles as the difference between the fair value of a fixed number of shares and a fixed strike price, fixed-for-fixed, with adjustments permitted only for variables that would be inputs to the fair value of a fixed-for-fixed option (ASC 815-40-15-7E): stock price, volatility, rates, dividends, time.
A discount-to-VWAP formula inverts that structure. The holder always receives roughly $1.25 of stock per $1.00 of principal, regardless of price; the share count floats to make it so. Economically that is a fixed-dollar claim payable in variable shares, not an option on your equity. It fails step 2, the scope exception falls away, and the feature is bifurcated at fair value through earnings.
Intent, size, and whether the note is ever converted are irrelevant; classification is set at issuance by the contract's terms. What does bifurcation actually cost each quarter?
Four line items, none of them small.
- Day-one carve-out and discount accretion. The derivative's issuance-date fair value is carved out of proceeds; the debt host records at the residual, and the discount accretes through interest expense, a "6% note" can carry an effective rate several times the coupon.
- Mark-to-market earnings noise, inverted. Stock rallies increase the derivative liability and reduce net income; sell-offs create paper gains. You will spend every earnings call explaining why good news made the P&L worse.
- Valuation and audit cost. Quarterly Level 3 valuations (typically Monte Carlo or lattice, given path-dependent lookback pricing), ASC 820 rollforward disclosures, and specialists on both the preparation and audit side.
- Dilution disclosure pressure. Because the share count is unbounded as the price falls, expect comment-letter attention to authorized-share sufficiency and risk factors. This is why the structure earned the name "death spiral": conversion pressure lowers the price, which raises the share count, which lowers the price.
Are there variable features that survive the test?
Yes, not every adjustment clause is fatal:
- Standard anti-dilution mechanics (splits, stock dividends, spin-offs) pass; they preserve, rather than destroy, the fixed-for-fixed economics.
- Down-round price protection, a strike reset when you issue equity cheaper, is disregarded in the indexation analysis under ASC 815-40-15-5D, the exception ASU 2017-11 created. Full-ratchet protection alone doesn't taint the note, though a triggered down round on an equity-classified freestanding instrument produces a deemed-dividend EPS hit (ASC 260-10-25-1).
- Contingent conversion triggers (change of control, price hurdles, revenue milestones) are exercise contingencies evaluated at step 1 (ASC 815-40-15-7A) and fail only if keyed to an observable market or index other than your own stock or operations.
What never survives: formulas where the settlement value is set by future market price, discount-to-VWAP, "greater of" share formulas, discounts to a future financing price. If the share count is solved backward from a dollar target, you have a derivative.
What should a CFO do before signing this paper?
Negotiate the accounting before the economics are frozen. Convert the discount-to-VWAP formula into a fixed conversion price set at signing (even a low one), with down-round protection layered on if the lender needs price insurance, the 815-40-15-5D exception makes that combination survivable where the VWAP formula is not. Add a hard share cap and confirm authorized-share headroom to protect the equity-classification leg under ASC 815-40-25-10. If the lender won't move, model the accounting before signing: quarterly fair-value volatility, the true effective interest rate after the day-one carve-out, and the diluted EPS path under the now-mandatory if-converted method (ASC 260-10-45-40).

Is a convertible note with a variable conversion price always a derivative liability?
The conversion feature almost always requires bifurcation, because settling a fixed dollar value in a variable number of shares fails ASC 815-40's fixed-for-fixed indexation test. The narrow outs: electing the fair value option for the entire note, or restructuring to a fixed conversion price.
Does down-round protection fail the same test as a VWAP discount?
No. A defined down-round feature is disregarded in the indexation analysis under ASC 815-40-15-5D (ASU 2017-11). A VWAP-discount formula is not a down-round feature, it varies the share count continuously with market price and fails ASC 815-40-15-7C.
Can we avoid mark-to-market volatility by electing the fair value option?
The ASC 825 fair value option avoids bifurcation (ASC 815-15-25-1(b)) but puts the entire note at fair value through earnings, with instrument-specific credit risk changes in OCI. The volatility doesn't disappear; it consolidates.
How does this affect diluted EPS?
Convertible instruments use the if-converted method under ASU 2020-06. For a variable-rate note the share count is computed from the period-end price, it grows as your stock falls, compounding dilution when you can least afford it.
