The arithmetic of ASC 842 is a present-value calculation a spreadsheet does in one cell. Every restatement, material weakness, and audit adjustment under this standard comes from the inputs: which contracts are leases, what the lease term really is, which payments count, and what discount rate a non-rated small-cap is entitled to use. This guide works through the mechanics in the order the standard applies them, with the paragraph references your auditor will check. How do you classify a lease under ASC 842-10-25-2?
At commencement, a lessee classifies a lease as a finance lease if it meets any one of the five criteria in ASC 842-10-25-2:
- Ownership transfers to the lessee by the end of the term.
- A purchase option exists that the lessee is reasonably certain to exercise.
- The lease term is for the major part of the asset's remaining economic life.
- The present value of lease payments plus any lessee-guaranteed residual equals or exceeds substantially all of the asset's fair value.
- The asset is so specialized it has no expected alternative use to the lessor at term end.
Meet none of them and it is an operating lease. ASC 842 removed the old bright lines, but ASC 842-10-55-2 states outright that the legacy thresholds: 75% for "major part," 90% for "substantially all", are "one reasonable approach," and virtually every US filer has adopted them as policy. Write the thresholds into your accounting policy memo; do not leave "major part" to per-lease improvisation.
Classification is not cosmetic. It fixes the expense geography (interest plus amortization for finance leases; single straight-line lease cost for operating), front-loads finance-lease expense, and moves amounts between operating and financing sections of the cash flow statement.
What discount rate do you use, and what if you have no credit rating?
The hierarchy in ASC 842-20-30-3: use the rate implicit in the lease if readily determinable; otherwise use your incremental borrowing rate (IBR). For real estate leases the implicit rate is almost never determinable, you would need the lessor's residual-value assumptions and initial direct costs, so in practice lessees use the IBR.
The Master Glossary defines the IBR as the rate you would pay to borrow, on a collateralized basis, over a similar term, an amount equal to the lease payments, in a similar economic environment. Every element is load-bearing:
- Collateralized. Your revolver's rate is unsecured (or secured by different collateral) and usually short-tenor. Using it raw is the single most common IBR error and typically understates the rate structure at the short end while ignoring term premium at the long end.
- Similar term. A 12-year warehouse lease needs a 12-year rate, not the 3-year revolver rate. Build a curve.
- The non-rated small-cap problem. No public debt, no rating, maybe no term borrowing at all. The workable method, and the one Big Four firms accept: start from a synthetic credit rating (map your leverage and coverage metrics to rating-agency medians), pull the corresponding industrial yield curve at each lease's tenor, then adjust for collateralization (a secured borrowing rides below the unsecured curve, commonly approximated by notching the synthetic rating up) and for currency and country. Document each step; the SEC staff has asked registrants to explain IBR methodology in comment letters.
- The risk-free shortcut is not available to you. The ASC 842-20-30-3 election to use a risk-free rate (as amended by ASU 2021-09, by class of underlying asset) is restricted to lessees that are not public business entities. A listed company cannot take it.
The rate is not decoration. On a 10-year lease with $1M annual payments, moving the discount rate from 4% to 7% cuts the initial liability by roughly 13%. Rate is the input the calculator is most useful for stress-testing.
How do you measure the lease liability and ROU asset at commencement?
Lease liability = present value of the unpaid lease payments over the lease term, discounted at the rate above (ASC 842-20-30-1). "Lease payments" per ASC 842-10-30-5 include:
- Fixed payments (and in-substance fixed payments), less lease incentives receivable;
- Variable payments that depend on an index or rate (CPI escalators, SOFR-linked rents), measured using the index or rate at commencement, future index changes hit expense, not the liability;
- The exercise price of a purchase option reasonably certain of exercise;
- Termination penalties, if the term reflects termination;
- Amounts probable of being owed under residual value guarantees.
Excluded: variable payments based on usage or performance (percentage rent, per-unit charges), those expense as incurred.
ROU asset = lease liability + prepaid lease payments made at or before commencement + initial direct costs − lease incentives received (ASC 842-20-30-5). Note that initial direct costs are narrower than under ASC 840: only incremental costs that would not have been incurred had the lease not been obtained (commissions, yes; internal legal and negotiation time, no: ASC 842-10-30-9 and the glossary definition).
What lease term goes into the present value?
The noncancellable period, plus renewal periods you are reasonably certain to exercise, plus periods after termination options you are reasonably certain not to exercise (ASC 842-10-30-1). "Reasonably certain" is a high threshold, the FASB carried forward the "reasonably assured" bar from ASC 840, but it is not a free pass to ignore options. ASC 842-10-55-26 lists the factors: below-market renewal rates, significant leasehold improvements with remaining value, relocation and disruption costs, the asset's importance to operations. A specialty retailer that has renewed the same flagship location three times and just spent $2M on a build-out with a 15-year life will struggle to defend a 5-year term.
How does subsequent accounting differ for operating vs finance leases?
Finance leases: the liability unwinds under the effective-interest method (ASC 842-20-35-1); the ROU asset amortizes, generally straight-line, over the shorter of useful life or lease term, ownership-transfer and purchase-option leases amortize over useful life (ASC 842-20-35-7 through 35-8). Expense is front-loaded: interest plus amortization.
Operating leases (ASC 842-20-25-6): a single lease cost, recognized straight-line over the term, total payments plus initial direct costs, divided by the term. The liability still accretes at the effective rate; the ROU asset amortization becomes the plug (lease cost minus liability accretion), so the asset amortizes slowly early and faster late. This is the mechanic teams get wrong when they build models by hand, and the reason operating ROU assets and liabilities diverge over the life of the lease. Both classifications require impairment testing of the ROU asset under ASC 360-10, the exact area where lease-heavy filers have stumbled publicly.
Can you just expense short-term leases?
Yes, by policy election under ASC 842-20-25-2: leases with a term of 12 months or less at commencement that do not include a purchase option the lessee is reasonably certain to exercise can stay off balance sheet, expensed straight-line. Two catches: the term test includes reasonably certain renewals (a 6-month lease you will certainly roll for three years is not short-term), and the election is made by class of underlying asset, not lease by lease.
What are the errors that actually surface in audits?
- Missed embedded leases. A contract contains a lease if it conveys the right to control the use of an identified asset, the right to substantially all its economic benefits and the right to direct its use (ASC 842-10-15-3 and 15-4). Dedicated manufacturing capacity, logistics contracts with specified trucks, IT hosting on identified servers, medical equipment placed "free" with reagent contracts: all routinely contain leases nobody put in the lease binder, because they live in procurement, not accounting. Understated ROU assets and liabilities follow.
- Renewal options ignored or mechanically excluded. Defaulting every lease to its noncancellable term without documenting the 842-10-55-26 factors, and failing to reassess when a trigger event occurs, such as constructing significant improvements or a business decision that makes renewal certain (ASC 842-10-35-1).
- IBR shortcuts. Flat entity-wide rate for all tenors, unsecured revolver rate, or, fatal for a filer, the risk-free election.
- Straight-line schedules built off the liability. Operating lease cost is not liability accretion plus asset amortization computed independently; the asset amortization is derived.
- Index-based escalators remeasured. CPI changes do not remeasure the liability under US GAAP (unlike IFRS 16); they run through variable lease cost.
